Commercial Mortgages - a Borrower's Guide

Tuesday, October 21, 2008

A commercial mortgage is a loan extended to businesses where real estate assets are used as collateral to secure the repayment. This kind of loan is more or less similar to a residential mortgage but there is one major difference - in commercial mortgages only commercial buildings or other business real estate can be used as the collateral, where as in residential mortgages the residential property is taken by the lender as collateral.

Moreover, only businesses can get commercial mortgages quotes, be it a partnership firm, an incorporated business or a limited company. Hence, the paperwork and the assessment of the creditworthiness of the borrower are quite complex and extensive as compared to with residential mortgages where an individual applies for the loan against his/her property.

Important aspects of commercial mortgages Loans

As is the case with any kind of loan, the two most important aspects of a commercial mortgage are the interest rate and the repayment schedule. Both can be structured according to the needs of the borrower and the assessment of the borrower by the lender.

Interest rates

Generally there are two interest rate options given to the borrower.

* Fixed Rate : In this case the interest rate payable on the outstanding principal remains the same through out a predetermined period. The rate is arrived at by examining the risk involved and the current market rates. The higher the risk as seen by the lender, the higher the interest rate payable. The main advantages are freedom from fluctuating payments and the resulting ease in budgeting. On the downside, a fixed rate regime does not let the business benefit from any fall in the prevailing interest rates. * Variable Interest Rate: In this case the applicable interest rate varies with the prevailing interest rate. This means that with every fluctuation in prevailing interest rates the amount of repayment will be affected. The applicable interest rate will be the current market rate plus a premium determined on the basis of market conditions, type of borrower's business and the credit worthiness of the borrower.

Usually the applicable rate of interest is lower with variable interest rates. However, in the case of any increase in interest rate the amount of repayment increases as well.

Repayment schedule

Repayment schedules are fixed keeping in view the repaying capacity of the borrower, the risk factors and the type of business of the borrower among other things. Though longer period loans have lower periodic payments, the amount ultimately paid will be higher than the shorter schedules.

Usually the following types of repayment schedules are offered to borrowers.

* Equal Payments: This is the most common of all schedules. In this type of mortgage borrowers are required to pay the equal amount each period for a predetermined number of periods. This period can be monthly, quarterly etc. depending on the agreement between lender and the borrower. * Equal Payment and a Final Balloon Payment: In this case there are equal monthly payments for a relatively short period of time followed by one big payment called the balloon payment consisting of the balance amount remaining. * Interest-Only Payments and a Final Balloon Payment: Here regular payments cover only interest. At the end of the mortgage period a balloon payment is made covering the entire principal and any remaining interest. * Endowment Mortgage: This is like an interest-only mortgage but the principal is repaid from the proceeds of an endowment such as life assurance policy, personal or executive pension plan policy, or a personal equity plan.

Advantages of a Commercial Second Mortgage or Equity Loan

A commercial second mortgage is an important commercial real estate tool. Commercial second mortgages are often used in conjunction with a new first commercial mortgage loan. Typically, the commercial second mortgage will have a term of one to five years with interest only payments. While commercial second mortgages can be critical in some financing scenarios, consideration must be given as to whether or not you have the ability to service both loans.

There are some clear advantages to this type of creative financing. The most frequent use is that a commercial second mortgage reduces the LTV (loan to value) of the first mortgage in order to allow you to more easily qualify for the first mortgage. An example would be where the primary lender (first mortgage holder) will only lend 70% LTV and you only have a 20% (or less) down payment. A commercial second mortgage can be used to make up the difference. Other uses for a commercial second mortgage are to finance business expansion and construction, working capital, to consolidate debts, pay tax arrears (lets face it, this does happen), or for renovations.

There are a variety of options available to you such as: interest only payments, annual payments, exit fees, etc. that will help keep your immediate payments down and defer the costs of the commercial second mortgage. The idea is to give the property time to appreciate and thereby allow you to refinance and consolidate both the first and second mortgages at a later date at a then lower LTV.

One main reason for getting a commercial equity mortgage loan is to obtain a line of credit. A line of credit is an amount of money made available for you to borrow from whenever you wish. When you get a line of credit with a commercial equity mortgage loan, what you're actually doing is getting a new 'mortgage-loan' on your commercial real estate for a particular amount. For example, instead of taking that amount, say $500,000 out of your commercial real estate in cash, you leave that cash in, but make it available as a line of credit. Of course, this line of credit is accessible whenever you need it, paying interest only on the amount you use, and only when you are using the line of credit. If you took the $500,000 out in cash, you would have to pay interest on that full $500,000 until you completely paid it back. So a line of credit is a money-saving option as opposed to getting full 'cash out' with a commercial equity mortgage loan, especially if you don't need to use the entire amount of equity in your commercial real estate all at once. If you get a line of credit by getting a commercial equity loan, it can act as a safety blanket for you in case of financial emergencies. Also, you can get a line of credit with a commercial secured equity loan far cheaper than you can get a regular line of credit from a bank.

No Income Commercial Mortgage Limitations

There has been a significant difference in commercial real estate financing for people who want a stated income commercial mortgage. Similar to the residential market, there are more limitations, terms and conditions for financing when it comes to underwriting a stated income commercial loan. The market is drying up when it comes to providing no tax returns or IRS form 4506, and stating your income.

Lenders seem to follow the lead of larger institutions which implement tougher guidelines and underwriting. Especially, when there is an increase in foreclosures which is the case in the residential real estate industry. Currently, some prominent large lenders who offered stated income for commercial properties has left that side of the market. Of the few programs left, it is available for conservative investments such as residential income properties or apartment buildings. Although it is available, it is more restrictive with higher credit score requirements, and the borrower must demonstrate to have experience in managing these types of properties.

A major figure the lenders will want to see is the current income the property generates on stated income and full documentation loans. This number will not be overlooked and plays a significant role in getting approved for a certain loan amount. It is necessary for an appraisal. So, when applying for a commercial loan, always try to have the property financial records readily available. The lender will want to see the last two years income and expenses along with year to date figures. In addition, if you are requesting a business loan using full documentation, it will require you to provide the last two to three years of your personal and business tax returns. If your personal income is relatively low for your profession, do not worry, the emphasis is on the income derived from the subject property. The lender wants to make sure the property's income, (based on the property's tax returns and financial records) will pay for the mortgage payments not your personal income. Although, the lender does want to confirm that you have a sufficient amount in liquid reserves.

During times when lenders are more restrictive to commercial borrowers, it is very important to research and find solutions with a commercial mortgage company. There are many new and historic developments in the financial world as of late so it is best to regularly communicate your objectives with an informed commercial loan officer.

Bad Credit Commercial Loans and Mortgages

While credit profile is an important consideration in the lending decision it is not the only one. A bad credit commercial mortgage or loan is available to individuals and businesses with less than perfect, or poor credit ratings. These are also called "sub-prime" loans.

Bad credit commercial loans and mortgages are available for any sort of commercial purpose. Bad credit commercial loans can be used to remodel a manufacturing plant to make it run more swiftly, for example. Bad credit commercial mortgages can also be used to restructure or expand the existing business. Also, much like bad credit home loans, bad credit commercial loans can be used to actually pay off debt and improve your credit.

Bad credit may not stand in the way of obtaining your loan or mortgage request. What is essential, however, is a clear detailed plan of your commercial purpose for the loan, as well as a plan for repayment. With bad credit commercial loans and mortgages, bad credit may not hurt anymore, but rather it gets improved. And then, with timely payments, you can eventually improve your credit score and overall credit report even further.

Not all commercial property owners and prospective commercial property owners are alike and thus each loan request is treated as a unique scenario. A good broker will try to maximize their clients' opportunities to get the commercial property loan that meets their objectives, even if their credit history is less than perfect. Creative and time-tested financing techniques are still available even in the present market to make brokers' services more effective and responsive to borrower's needs. Rates can vary quite dramatically across products, so it is important that there is very thorough understanding of the client's situation so that the best product can be secured for them.

Securing the right commercial mortgage or loan is a very important decision. Because sub-prime mortgage loans can often be a complicated process, it's important you speak with the right people. The idea is to improve your credit score and get you back on track with manageable debt and payment schedules. Even if your initial goal is to expand or renovate your business, purchase equipment, obtain much-needed working capital, or anything else, a sub-prime bad credit commercial mortgage can actually help improve your overall credit. Combined with timely payments, a sub-prime bad credit mortgage can put you in the right direction towards achieving both your short term, as well as your long term business goals.

What are Commercial Mortgage Lenders Looking For Today

    Monday, October 13, 2008

Even today, in very challenging economic times, there is no shortage of investors, and developers seeking commercial mortgage loans. The problem is lenders are not funding deals like they were just a short time ago.

If you want to better your chances of securing an approval and closing your loan, come to the table with the following:

    Credibility

Lenders are looking for credibility. Now is not the time to ask a lender to fund your experiment. Don’t try to buy your first hotel during a credit crisis. Finance companies will ask about your experience in the hospitality industry and will be nervous if you lack a track record in the industry. The same goes for retail, office and industrial. Now is the time to go with what you know or partner up with an investor with experience in a particular industry you’re trying to break into. Trust me; lenders are going with what they know and they know first-timers are high risk.

    Cash = Commitment

100% financing is extinct. Some borrower cash in the deal is now a strict requirement of all legitimate lenders, including private and “hard money” lenders. From a lenders perspective, the bigger the borrower down-payment the better, but, if there is enough equity in a building or project, lenders will work with as little as 10% down. They might build in a mezzanine facility or structure in some preferred equity, but, quality deals can get done with small amounts of borrower cash. That-being-said, don’t ask for 100% financing. Lenders today are looking for commitment and nothing represents commitment like cash in the deal. (Note: If a lender, or broker tells you they offer 100% financing, beware, chances are good that, in-the-end they won’t be able to fund and you’ll lose your deposit and due diligence money.)

    Equity

Equity is protection to a lender. If you can show equity in a building or a tract of land lenders will feel more secure and will be more likely to place the money in the escrow account and schedule a closing date. There are simple ways to increase a lenders protective equity (I said simple, not easy). The most obvious is to make a bigger down-payment; another is to ask the seller to carry-back some portion of the debt. One effective method to also consider is to increase the value of a property by taking steps to getting it fully entitled. Sometimes some simple engineering can drastically increase the value of a project. A change in zoning has been known to double real estate values and can often be accomplished simply by petitioning the local zoning authority. Inexpensive site work may also have a dramatic effect on how a bank views a property and they will definitely appreciate your spending money on the deal.

    Decent Credit

You don’t have to have perfect credit to get approved for a commercial loan, but your credit report better not portray as a dead-beat either. If you are credit score challenged, be prepared to be able to mitigate that negative factor with either a co-signer, a larger down payment or cross collateralization of other real estate you own. Lenders don’t know you personally but they know precisely how many times you’ve been 15 or more days late on all of your mortgages and all of credit card payments. They look at your credit report as a report on your financial character. This may not always be fair but, to be fair to lenders, it’s really all they have to go on.

Commercial mortgage lenders have tightened their standards and are funding fewer loans today then they were even 1 year ago. However, quality deals are still receiving the financing they need. Here are some factors that make loan applications attractive to lenders and investors.

We are facing challenges today in the credit arena, but deals are still getting done, buildings are being bought and developments are still moving forward. If you want your deal to be one of the ones that gets funding take steps to show the lenders what they want to see.

Who Qualifies For Commercial Mortgage Loans?

Commercial mortgage loans are executed using real estate to collateralize the loan. Commercial mortgages are similar to residential mortgages, except that the collateral used to secure the loan is a commercial (business) building rather than a personal residential home. If the borrower defaults on the loan, the lender can seize the collateral (building) to recover the loan proceeds.

Commercial mortgage loans are not available to persons, but rather to businesses, which include partnerships, incorporated businesses, limited companies, etc. The business must be sound financially and the process to verify the business income can be more complicated than verifying the credit worthiness of a specific individual. That is why traditional commercial mortgages can take six to nine months to underwrite.

Commercial loans are procured for a variety of reasons: to buy the premises of an existing business, to make improvements or enlarge existing premises, to make commercial and residential investments or to develop the existing property in other ways. An example would be to buy already constructed business premises, like offices, shops, restaurants, or pubs. Additionally, they can also be used to buy business assets such as plant equipment and specialized machinery.

The Interest rates for commercial mortgages are generally higher than those for residential mortgages but lower than interest rates on unsecured business loans. A fixed-rate loan is the most common commercial mortgage. It is similar to the fixed rate home mortgage loan in that the interest rate remains constant throughout the term. However, the term for most commercial mortgage loans is between 3 and 10 years but they can be extended for as long as 25 years.

The commercial mortgage loan amount and interest rate that you can receive is a direct correlation of the credit worthiness assessed by the lender with respect to your ability to repay the loan. If you have an excellent business record with a verifiable profit and loss business statement then you will have little trouble getting a commercial mortgage at an attractive interest rate.

Commercial loans are not provided without extensive scrutiny regarding your business stability and profitability. The Lender usually wants to see your last three years of audited financial statements including a Profit and Loss statement, balance sheet and a cash flow forecast. Favorable business information is critical to the lender and to you because, as stated earlier, if you default on the loan the lender can repossess your property and sell it to repay the outstanding mortgage balance.

The best place to find commercial mortgage loans is on the Internet. There are enormous numbers of commercial lenders vying for your business and they all advertise on the Internet. It is possible to compare many loan quotes side by side and determine which is best for your financial situation.

Mortgage loans can be a confusing and complicated subject for many people. For some straight talk visit Home Mortgage Loans and learn more about the different Types of Mortgage Loans.

Unconventional Commercial Mortgage Lenders - Hedge Funds & Private Equity

Hedge funds and private equity firms are investment companies set up by Wall Street investment banks and funded by wealthy individuals and cash rich corporate entities. Unlike standard, publicly traded mutual funds, hedge funds are largely unregulated and have much more leeway in their investment choices. Many of these funds have recognized the opportunity that's emerged in commercial real estate lending, and have stepped in to fill the funding gap. The money managers in charge of these massive pools of capital are savvy investing pros, they know a good deal when they see it and can be very nimble. Hedge funds and private equity funds are not afraid of risk; in fact they thrive on it. If they like a deal, they make decisions quickly and can close loan or equity financing in just days.

There are many private funds that specialize in commercial real estate investing or have a commercial mortgage lending division. They are cash rich and actively seeking quality deals to fund. They can be an excellent alternative to banks and other traditional lenders. But, be aware, they are very professional and highly sophisticated. Do not approach hedge funds with shoddy or incomplete packages. They're pros and work exclusively with other pros.

Hedge fund and private equity people have a Wall Street mentality; they are traders art heart. When they look at a deal they want to be able to make decisions quickly.

When approaching a fund you'll want to have a complete, well documented package ready to show them at a moments notice, but don't give it to them all at once. Having worked for Wall Street firms for more than 20 years, I've determined that the best way to approach money mangers is with a concise, well written 1 page deal summary.

Sum-up the selling points of your deal on a single sheet of paper, stressing the profit potential, the investors level of experience, the strength of the location and some of the other strong points of the project. They'll appreciate the fact that you respected their time by being brief. If they like what they see they will ask for more. Give them precisely what they ask for; don't bog them down with documentation until they tell you they want to see it. Sell them the big story before you try to sell them the details.

If you want to secure funding from a big private equity shop or a hedge fund, I'd strongly suggest you utilize the services of a professional intermediary with Wall Street experience. They can speak the language of fund managers and know exactly what's important to highlight about a particular deal. These funds tend to operate like private clubs, it helps a-lot if you have an "in". If you are fortunate enough to develop a relationship with this unique type of lender, you will enjoy a seemingly endless source of capital.
